(The whole topic of XMPs and Metadata is a difficult one that is repsonsible for much confusion)

JPEG files and TIFF files have an XMP structure buried inside them.
    See this "

On import C1 potentially has to decide between getting the Metadata from the JPG file, and getting the Metadata from an XMP sidecar file.

On export, a similar decsion has to be made.

    Thanks for the reply.

I understand that JPGs and TIFFs contain their XMP.
When browsing a folder of JPG's I am getting the XMP error. I can however see the keywords for that particular JPG.

What are the recommended settings for C1 to manage XMP data?

I use jpgs with xmp files created by Houdah software before importing into C1. I have full sync set. I guess the warning message is, as you've already worked out, due to the absence of xmp files. My understanding is that full sync will sync the xmp data with the database (not sure about embedded data in jpg file) both ways. I can have C1 open editing an image and at the same time edit the xmp file and C1 syncs the new data to its database. Works brilliantly for my setup.
